About this topic

Factors of production are the resources used to make goods and services. Land includes all natural resources such as soil, oil, water and forests. Labour is human work, both physical and mental. Capital is man-made tools, machinery and buildings used in production, not money itself. Enterprise, or entrepreneurship, is the skill of organising the other three and taking risks. Each factor earns a reward: rent for land, wages for labour, interest for capital and profit for enterprise.

These resources matter because they set the limit on what an economy can produce. A country with abundant land and few workers will produce different goods from one with many workers and little land. Owners of factors earn income by supplying them to firms, which is how the circular flow of money works between households and businesses.

Take a bakery. The land is the site and the wheat farmland behind the flour, the labour is the bakers and cashiers, the capital is ovens and mixers, and the enterprise is the owner who decided to open and risked savings to do so. Remove any one and bread is not made. A software company relies much more on skilled labour and computers than on land.

A frequent misconception is that capital means money. In economics, money is a financial asset, while capital means physical goods used to make other goods. Another is that a factory is land; it is capital, because humans built it. Tip: sort any business into the four categories to see what it depends on.
